I had a very similar experience, and the amazing thing is the response I got from them was almost word for word the response you got.

They said, "I am sorry to hear that. The battery we sold you is not defective, and the proof is that you have been using it all along. At the same time, please understand that the battery is fuel, and once the fuel runs out, it of course will no longer power your laptop. Our warranty does not cover wear and tear, it only covers physical defects such as the battery cracking, or the casing opening up and the such.
I do realize that you are now out of a battery and as a courtesy to you, I can offer you a 20% rebate on a new unit.

Ironically, I had attached a photograph of the broken cracked swollen battery I had purchased 16 months earlier for my macbook. If their batteries were just cheap crap it would be one thing, but batteries that swell and crack open are fire hazards as well as posing a danger with leaking acid.
